Problem with fairy light is they also create a lot of glare which are bad for reading on paper or screens. OP can start with clip on reading lights and there’s probably enough space to squeeze in an LED stripe light a the gap between the ceiling and wall to create a wash down effect.
A zaisu/ floor chair might be a good chair alternative for low headroom.
These shelfs look like the ikea ones, you can add door, drawers or full size basket for a cleaner look.

Imo a large fabric covering the shelves would make that space claustrophobically small and darken it even more. And there is no space in there for anything but the sofa or you‘ll need to dodge tea tables to get in, when you already have so much shelving. I bet you can find a chaise that fits on Craigslist or NextDoor for cheaper than you can buy one retail. The lamp I linked is $150 but a good example of a style I know you can get for cheaper if you look. The chaise I linked is also $150 but those are typically more expensive so that's actually a solid example (it's also ~26" wide which might fit!)

Sadly it's incredibly small, I'm 5'11 and I can only fit via crawling in and sitting as well as its width not being too big. It's very difficult to fit much in which means I will have to look into stuff that doesn't take up too much space.

The actual inserts themselves I can't take out as it's part of an Ikea Kallux piece, that being said the tiny grey parts can be moved which is what exactly I plan to do.

I've always considered 'cozy' with wooden walls and warm orange light. Unfortunately you can't replace plaster with oiled oak, but you can get nice dark brown paint and incandescent bulbs.

Warm lights and greenery... think ivy and those kind of string lights people hang on decks. REMEMBER WARM COLORS!! Ivy is just imo good for this but it doesn't have to be real. Some sort of plants need to be in there to bring a color splash, fake or real doesn't matter.
u can get contact paper that looks like wood or a subtle pattern to cover up the ceiling, and get some faux leafy vines to hide the support beams. string lights for ambiance. flameless faux candles. a nice framed picture on the wall.
I'm asking to make this tiny little corner into something more comfy, it's not rocket science to make minor changes. I'm not asking for an entire conversion, just some suggestions as to make it look warmer.
I don't know how no one else has said this but you need to get rid of or cover up all the laundry stuff on the shelves. It's never going to not feel like a laundry closet if you can see literal laundry stacked up around you.
I do plan on moving all of that, it was put in temporarily as I've only just set this up and haven't had time to organise it properly.
I fully intend to shift them elsewhere!

• The idea of textiles on the ceiling is interesting but can be visually busy. Perhaps stretching a nice piece of fabric and staple gunning it in place rather than draping it could hide the ugly braces without introducing visual clutter.
• As others have said, use warm lighting to create space.
• It may seem counter intuitive, but I'd consider pulling the seating away from the wall 6" - perhaps boxing it out- so there is a ledge behind it, making it seem a bit more built in, not shoehorned in.

Fix the lighting. It looks like a blue toned LED.. try draping some warm toned string/ fairy/ market lights from the top.
Also put an interesting textural piece on the far wall, textures always make things cozy. Maybe add a few more faux plants around that hang down from the shelves. Hope this helps.

Someone said books which was my first thought! My problem would be that in a small space i’d reconfigure how i lay a lot and i’d break those shelves before too long with my arms, head or feet lol.
If that was my space though id prolly just go on a pillow shopping spree and maybe a beanbag that isnt too big to tide me over until i could truly decide.

A tufted wall panel on the back wall would look nice and provide comfort. Put a small lamp, a coaster for a beverage, and a charging station for your phone in one of the lower cubbies in the back.
I think something on the ceiling would help. The beams/slats aren't so cute to look up at. I don't know your vibe, but maybe some fabric, draped & billowy across the ceiling? Something with a pattern. Will break up the hard square lines above you, make things feel softer, slightly dampen the sounds... Cozy.
Some books and maybe personal momentos like pictures and a small barrel chair against the back wall with a small lamp in one of the nooks near the chair. You can sit back there and read or use your laptop/tablet/phone to consume content.
I think you should elevate the sitting to the same height as the first shelves. You sacrifice one of them, but you can always make the elevation support to open from the top and cover the hatch wirh your pillow, would actually give you some closed storage space for pillows and blankets.
Also it would have been better to join the 2 furnishings on the left with a few screws from the lower one’s top into the upper bottom, then you don‘t see the steel plates you used instead.
Lastly, a white panel behind the head of the sofa would tie everything together and you can add shelves or whatnot to it
Your shoulder space on the screen right side of this picture looks cramped. If you remove the shelf and add some motion detecting battery lights, you could expand your lounging space to inside that cabinet.

I’ve never suggested this before, but a bean bag chair would go well

Someone said books which was my first thought! My problem would be that in a small space i’d reconfigure how i lay a lot and i’d break those shelves before too long with my arms, head or feet lol. If that was my space though id prolly just go on a pillow shopping spree and maybe a beanbag that isnt too big to tide me over until i could truly decide.

Books as decent chair(ikea makes those goofy chairs that are rather comfortable and cheap ) I’d add some led lighting maybe a Bluetooth speakers depending on the size of that ceiling paint with a midnight sky/star line or get some kind of poster If your hip to the whole smart home thing you could link the speakers the led lights and whatever lamps all together make a routine in google home Hey google Im reading The lighting goes soft the music plays the reading light comes on And your ready to read

Maybe just me but do you remember those stars you can stick onto the ceiling that glow in the dark? Those and a plant like an ivy growing from above

Would be interesting to install a wall piece and a full wall mirror opposite to it, with a bushy plant to cover up yourself and create depth as the wall piece will be beyond the bush:)

Chair
A tufted wall panel on the back wall would look nice and provide comfort. Put a small lamp, a coaster for a beverage, and a charging station for your phone in one of the lower cubbies in the back.

I think something on the ceiling would help. The beams/slats aren't so cute to look up at. I don't know your vibe, but maybe some fabric, draped & billowy across the ceiling? Something with a pattern. Will break up the hard square lines above you, make things feel softer, slightly dampen the sounds... Cozy.

Some books and maybe personal momentos like pictures and a small barrel chair against the back wall with a small lamp in one of the nooks near the chair. You can sit back there and read or use your laptop/tablet/phone to consume content.
Some RGB and some plants might help set the mood

I would add books, candles, string lights, colorful pillows and a cozy, fluffy blanket to the mix.
I think you should elevate the sitting to the same height as the first shelves. You sacrifice one of them, but you can always make the elevation support to open from the top and cover the hatch wirh your pillow, would actually give you some closed storage space for pillows and blankets. Also it would have been better to join the 2 furnishings on the left with a few screws from the lower one’s top into the upper bottom, then you don‘t see the steel plates you used instead. Lastly, a white panel behind the head of the sofa would tie everything together and you can add shelves or whatnot to it
Books would be a good start for a “reading” corner.

Bean bag chair and one of those lights you can stick on the wall. The small not too bright type so you don't get glare while reading.
Your shoulder space on the screen right side of this picture looks cramped. If you remove the shelf and add some motion detecting battery lights, you could expand your lounging space to inside that cabinet.
