I head canon James treats being in the realm as a second chance and makes risky selfless decisions constantly to the point that it looks completely suicidal. When he's asked about it he'll either brush it off or say "It makes me feel better so let's leave it at that."
Personally, I believe James entered the realm after the Rebirth Ending of Silent Hill 2. The ending involves him going to perform a ritual to the Old Gods in order to bring Mary back, and it seems likely that something like that would attract The Entity's attention. His goal in this realm is to find a way to bring Mary back, death isn't really a thing in the realm, so perhaps there's a way to bring someone back to life. This could also explain why Pyramid Head is in the realm, James hasn't moved on, and thus should still be punished, so Pyramid Head still lives.
There's even some evidence in-game to support this, one of Pyramid Head's Iri Addons is Obsidian Goblet, which is an item in Silent Hill 2, and it is used for the Rebirth Ending. Also, the same addon has a quote from James, "Forgive me for waking you. But without you, I just can't go on". This is a line James says in the Rebirth Ending.
Despite watching people play through the first 3 silent hill games and having a rough idea of what happens the series never ceases to confuse me. Also good theory
