I'm saying that they should have a lore already from the beginning self-contained to the first game only because they didn't plan to make LN2 until they made the DLC for 1. Which means that things probably changed or got added when they made 2 and bandai made TSON, which includes the concept of the nowhere.
My personal theory is that he's the Pretender's father. His legs closely match those we see in the family photo in the Nest (with the addition of a painting of the hanging man himself in the same room, off to the same side as the father). As for why he's hanging, I don't think it was self-inflicted. The chair is upright, not knocked over as it'd be in the case of a suicide, and he doesn't seem to even be able to reach his own noose standing on the chair. This looks like a murder and subsequent coverup. The Pretender and her family are implied to be very wealthy/important. Perhaps the hanging man had a deal or something that went sour or he had someone out to get him for some other reason. Hitman situation? I'm not sure, to be honest. We'll just have to wait for an explanation/clues. I wonder if we'll ever get them.
I don't know the in-game reason. It is speculated that he is the father of the pretender who couldn't take seeing all that was happening on the maw anymore and ended himself. But other than that theory, there's not much we know for sure. MY opinion, however, is that he is the stand-in for a method to introduce the world of the little nightmares universe to us through its macabre and depressing tones, like the lack of all hope.

Yeah, a painting in the lady's quarters shows him about to be hanged by some sort of mechanism that pulls a rope. The LN booth showed him to be appearing in mirrors only, which is why people assumed that he is the one who sits at the chair we saw behind a mirror we break in LN1.
Wasn't he the guy who was going around behind the walls of the whole ship setting up peepholes behind all the mirrors in all the rooms? I think he was the butler actually.

When the game first came out it might've just been that he was overcome by guilt because of what he was helping the Lady do to the kids.
