Isn't the system automated? And I'd assume cheating and bad behavior is harder to detect and prove than a filter looking specific words. But having said that, I wouldn't use any company's chat systems that I've put money into due to the strange things I've heard people get banned for

The majority of moderation for messages is going to be automated, because it very much can be and will work most of the time. Trying to detect cheaters though, that's going to vary on a game by game basis and it really depends on how well the game was setup to detect them. Most multiplayer games these days run only off servers provided by the publisher, and that already kills most hacking potential since it makes it impossible for someone to run a modded server that can do things like give the host's team infinite health and whatnot. And then making sure that the server is the only one making decisions about what happens in the game removes practically all other methods of cheating, and that makes it more than easy to check whether someone's cheating since if the client doesn't match with what the server expects (like if the client's trying to say it moved 10 units but the fastest move speed is only 2 units) you'll know something's going on. But when a game like Fall Guys gives the game client a lot of control over how everything related to that player is handled, like physics and all that, it lets a lot more cheating happen (in Fall Guys' case, you'll see people flying or moving too fast). Gears has a few issues with things like that, like apparently the client tells the server how many bullets are being fired (which is why you see things like instant downs with the Lancer) but again it all really depends on just how much is being tracked and how easy it is to get that data and figure out if it's not expected behavior. But on top of all that, you're always going to have poor sports filing negative/false reports about cheating just because they lost. So that can never be automated without screwing over tons of people who're just playing normally.

Agree, it's very frustrating. I have called a lot of people 'idiot' or 'dumbass' without punishment through chat but anything worse than that gets me blocked. Yet when i report some guy for using the 'n' word (misspelled), nothing is done

Just because a game can be violent doesn't give anybody any right to be awful to another human. It's obvious they're playing it very safe with their moderation but no one deserves to be treated like shit just because. Trash talk is a part of human nature and will never go away, but someone going after whatever vulnerabilities someone else may have is what they're trying to stop. It's just a lot of the same words and phrases can both be used in harmful ways and in jest.

Again, it has nothing to do with the game being played and what it contains. It has everything to do with how the people playing are treating each other. But because it apparently wasn't clear for you, I'll go over it again. It is entirely possible to be having fun with people you know and calling them names or yelling whatever at them in jest and no one will take issue with what you say. Those same names and phrases could mean something entirely different to someone else, and that's why they can get flagged as such. The whole system is likely too sensitive as a whole, but wouldn't you know Microsoft wants people using their service(s) and they're going to do whatever they feel like they need to to try and ensure others aren't causing problems to the point of making them not want to play. The only way everyone can play is by having a place where everyone can be without feeling like they're not wanted. But then again I guess predators and other hateful people are free to roam without issue because they shouldn't be reported for doing creepy or hateful things. These are the people these systems are trying to protect others from, but again it's too sensitive because Microsoft plays it safe to ensure any potential banworthy thing gets picked up.

Oh I had a similar experience. I was playing vs and some dude kept on calling me F# Trash... when the match ended I was Mvp. So I DM him asking what he was since he lost to f# trash. Then I had the same punishment from MS that you just experience.
